The answer to the first question of course is can be very complex in implementation but at the same time it is simple in its concept. The concept is simply that they hedge their bets to minimize the risk. How they hedge their bets is the complex part. One way is to use financial instruments available to investors that can minimize risk such as option contracts. With the proper use of these instruments a knowledgeable investor can greatly increase their probability of wining trades.
Trading is not an exact science but is a matter if probability. The trick is to make sure the probability of wining is greater than the probability of losing. The professional and institutional investors use their knowledge of all the tools available to them to assure a positive probability of success of their investments.
One method is to use option contracts as insurance for each stock position they take. By using options in this way they can minimize any loss they might take on the position. This allows them to hold positions for the time necessary for it to go in their favor. The key is to know when to adjust their positions to maximize there probability of success. They use variations of these methods, using Options for hedging Stock and ETF positions and to pyramid their profits.
What does all this mean? An example would be to purchase a position in a stock. Let’s say you take a position of 1000 shares of stock ABC. You are betting the stock will go up over the next few days or weeks. You don’t want to take the chance you will lose a substantial value of your position so you purchase an option contract as insurance. If the stock goes down you can cash in your insurance policy to offset your losses. You will not offset 100% of your losses but will minimize the loss. If you want to remain in the position you can use the insurance money to purchase additional shares of the stock. If your bullish opinion of the stock has changed you can cash out and minimize your losses. This is an overview of one of many trading strategies that are employed using options.
To duplicate the success of the professional traders you must learn the techniques of hedging your bets. The key is to acquire the knowledge the pros have.
The good news is there are many training materials available. The bad news is it is very difficult to decide which one will give you the information that is presented in a way that is easy to understand.
Learning to trade for profit does not have to be prohibitively expensive. Granted many of the training materials and seminars are very expensive but if you take your time and insist on quality training at a reasonable price you will find it.
